THE COLD BLAST FROM THE NORWEGIAN FSA, WHAT NOW?<\/h6>

In October last year, Norway\u2019s Financial Supervisory Authority (Finanstilsynet) reported that 54 per cent of the 87 asset managers and financial advisers it reviewed over the year failed to meet the standards set by the Sustainable Finance Disclosure Regulation (SFDR). What has happened since?<\/p>

A further 36 per cent received only a \u201cModerate\u201d rating, leaving overall sector performance weak. National regulators follow an SFDR supervisory guide issued by the European Securities and Markets Authority (ESMA). This guide provides a framework but does not limit the scope of what Finanstilsynet can review.<\/p>

ESMA has emphasised integrating sustainability risks into investment decisions and ensuring the accuracy of sustainability-related claims. For SFDR specialists, Finanstilsynet\u2019s findings were unsurprising in both the standards applied and the state of the market.<\/p>

ONLY PROFITABLE SUSTAINABILITY INITIATIVES CAN BE EXPECTED<\/h6>

No private enterprise will sacrifice margins for lofty global goals. Behind the communication about the UN\u2019s Sustainable Development Goals (SDGs) in sustainability reports lies a different reality: Only profitable sustainability initiatives will lead to actual change.<\/p>

Focus is profitable ESG risk mitigation<\/em><\/p>

Companies often strive to appear progressive in terms of sustainability. They warmly discuss their contributions to the UN SDGs, usually without explaining how, and their initiatives in environmental, social, and governance (ESG) matters. But upon closer examination, it becomes clear that this seldom reflects a genuine desire to improve the world but rather a rational cost-benefit assessment.<\/p>

In reality, the contributions presented are largely and at best a secondary effect of the company\u2019s primary efforts to reduce its own sustainability risks, also called ESG risks. A company\u2019s real motivation often revolves around securing predictability, avoiding reputational damage, attracting capital on favorable terms, keeping costs under control, and ensuring good develoment of demand. Sustainability initiatives or goals that cannot be expected to improve the bottom line\u2014whether through increased sales, reduced costs, or lowered risks\u2014simply will not be prioritized.<\/p>

WHAT THE ESG RISK ANALYSTS ARE LOOKING FOR<\/h6>

At ESG analysis firm SustainAX, the ESG analysis has been divided into 152 indicators, with a selection made based on risk materiality for each sector. When it comes to banking and finance, there is one specific indicator that senior analyst Dag Messelt highlights.<\/p>

\u201cWhat we assess, which carries the greatest weight in our analysis, is whether the bank has a programme to integrate ESG risk into its credit processes. That accounts for six percent. With the exception of controversies, of course, as those can have a significant impact and carry more weight,\u201d says Messelt.<\/p>

\u201cOne might ask why it only accounts for six percent if it is so important, but that is because there are so many different indicators we assess, such as whether the bank has a sustainable finance programme? Do they have a programme to attract and retain key talent? There are many different indicators in the analysis,\u201d Messelt adds, before acknowledging that the vast majority of banks score zero on the most important indicator related to credit processes.<\/p>\t\t\t\t\t\t\t\t<\/div>\n\t\t\t\t<\/div>\n\t\t\t\t

THE SIMPLE WORLD OF NARRATIVES<\/h6>

Can today’s sustainability reporting withstand the light of tomorrow?<\/p>

As ESG analysts, we use the companies’ sustainability reports as an important part of the material for our risk analyses. We have a fairly good overview of how things are, especially among private companies and smaller companies, which is our niche at sustainAX. And there is much that remains before this group reaches the requirements that the EU, through its sustainability directive (CSRD), will set in the coming years. Yes, the companies have some time on their hands, but we know what it’s like on Christmas Eve.<\/p>

Currently, we see a lot of text that talks about good initiatives – the amount of text only increases every year. But it can be difficult to judge the real value of the stories, if they are not supported by measurable key figures (KPIs). The EU requires both explanations and KPIs, so companies should focus on what is essential and not drown stakeholders with insignificant anecdotes.<\/p>

However, not everyone is equally successful with this. Today. Below are some examples.<\/p>

WAS IT NOT THAT SUSTAINABLE AFTER ALL THEN? #GREENWASHING<\/a>\u00a0#SOCIALWASHING<\/a><\/h6>

New rules in place in Europe (#SFDR<\/a> RTS) with a large room for interpretation and lacking guidance of how Sustainable Investments should be defined, a European Securities and Markets Authority (ESMA)<\/a> Call for evidence for #greenwashing<\/a> and a general lack of sustainability competence in the asset management industry lead to lowering sustainability ambitions for many funds and important AUM.<\/p>

SFDR RTS (Level 2) will be implemented later in Norway (likely this year), and we are worried for smaller asset managers based on what we now see on websites and in pre contractual documents (prospectus). Will we see the same trend here with lowered sustainability ambitions ahead of the implementation?<\/p>

All in all the SFDR has succeeded in heightening the bar for claiming a fund is doing Sustainable Investments. Well done!<\/p>

SUSTAINABLE ACTIVITIES – MISUSE OF THE UN SDGs?<\/h6>

As asset managers are looking to prove that their investments are sustainable, the first choice in the EU is the EU Taxonomy for environmentally sustainable activities, thereafter many rely on contributions to UN SDGs. This information can come from the investee companies to the investors can work this out themselves.<\/p>

With regards to the communication from the investee companies we as ESG analysts at sustainAX<\/a>, see a lot of misuse and misunderstandings when it comes to UN SDGs. We research and score the quality of the SDG communication of the companies we ESG research (not part of the ESG risk research).<\/p>

FORCED TO THINK ANEW ABOUT SUSTAINABILILTY<\/h6>

ESG risk integration is not an option, but a fiduciary duty if you have promised your clients to maximise risk adjusted returns. ESG risk integration is not to stare an ESG score, there is a job to be done. The portfolio manager should read the fundamental ESG research report behind the ESG score to understand the ESG risks of an investee company. We are discussing in this Kapital<\/a> article the problem with DOUBLE COUNTING OF RENEWABLE ENERGY USAGE.<\/h6>

If companies can choose to report market based or location based GHG (Green House Gases) emissions from their use of electricity, it will be tempting to choose the one looking the most favourable…. and many companies do.<\/p>

A company in the Nordics can choose location based and report they are using almost exclusively renewable energy as this is reflecting the Nordic production, while a Continental European company having bought Nordic renewable energy Guarantees of Origin (GoO), while being based in for example Germany with a high fossil fuel based electricity production, will also report on using renewable energy. DOUBLE COUNTING and all feel good right, but the responsibility for their total Scope 2 GHG emissions is only covered 50% in their total reporting.<\/p>

The way we see it, location based does not make sense unless the location is not connected to a grid and do not sell GoOs outside the location.<\/p>

As ESG analysts at sustainAX<\/a>, we consider that all electricity connected to the European grid without GoOs, is European market based (residual). According to NVE, this is 402 grammes CO2 per kWh. (More info here: https:\/\/lnkd.in\/dA7JrCmJ<\/a>)<\/p>

With other words, electricity intense industry in the Nordics must buy GoOs to claim they are using renewable energy even if they are connected to the Nordic corner of the European grid. This is an unavoidable debate to have and the right time is now.<\/p>

Kapital<\/a> – “Expect renewed international interest in the Norwegian Hydroelectric Power sector” – “Sp\u00e5r fornyet utenlandsk interesse for norsk vannkraft” (original)<\/h6>

We at sustainAX<\/a> believe the EU Taxonomy, although unfortunately not technology neutral as it should be, is ok for most of the Norwegian Hydroelectric Power. This will going forward see to that the international interest for the sector will grow and have a positive impact on the financing costs.<\/p>

We also remind companies in the Nordics that if they do not buy the GOs (Guarantees of Origin) they cannot claim they are using renewable energy (if connected to the grid).<\/p>
